Should softlimits work with this setup? I am not able to turn softlimits on in Mach3. Getting the message that I am beyond limits, although I am within the defined envelope.

If you are getting this message, the message is coming from Mach3. Check your settings first (and machine coordinates!).

Thanks. Restarting Mach helped solve this. However, still have a problem of the axes not stopping exactly at the defined soft limit, but rather overshooting by an amount depending on the feed rate.

This is how soft limits are implemented in PoKeys device. In Mach4, soft limits are taken over by Mach4 and the axes stop spot on.
