Don't know nothing about the toolpath software and it may be AXYZ company specific and you need to use it along with their controller.
I don't know.......
You need to find out if their controller / drives are step and direction and get specifics as to the pin outs or wiring required to use them with a different controlling program such as Mach.

May as well ask for schematics of the pendant also.

What was the minor damage?
As others have replied, you just move in one direction, set the DRO's to zero, then move in the opposite direction and see the difference between commanded move to measured move. It's assumed you have the steps per unit correct. There are a few things to be aware of:
1.Make sure that the screw is parallel to the axis, gibs are properly adjusted,the nut and it's associated assembly have no movement, and that the screw bearings or collars are preloaded if that is possible.
2.There is no such thing as zero backlash but can be minimized to a small amount. ie; bearing preload......the bearings or collars can affect backlash
   and depending on how preloaded can account for differences in backlash.
3.Don't know what kind of screw you are using, so the backlash can be different depending on where you are measuring along the screw length.
   The backlash can end up being different from one direction to another, depends on the screw, nut, and collar / bearing preload.

So you check and adjust the above as best you can for what you have.

The indicator should be perpendicular to the surface and suggest using a tip which has a flat face on the end. A fine point can easily land on a surface mark and give you a false reading. Don't use the end or beginning of the indicator travel but rather after is has indicated some. Suggest you move
the axis , say 0.1" and not jog / move in 0.001" steps. Then move in .1" steps a few after the backlash was taken out and the movements should be the same.

Need to be meticulous when checking. There is more that affects the backlash , a few settings on how it's implemented etc, but for now this should
get you in the ballpark.

There is a section on doing text in relief in the LazyCam manual...Tutorial #4. Like Sam replied, it's a function of creating a pocket.
One important point on doing it is to have a cutter of the correct size so the program can machine the inside and outside profiles of the letter. That's were letters created in CAD can save you from having problems.

Did you fill in all the inputs, select a single line type of font, but........when all done you need to click the "WRITE" key on the wizard keyboard.

Sniper,
Suggest you contact the vendor and get some info on the controller. I looked at their site and didn't get a hit for the model you posted.
If you can't get any info then you will need to open up the controller and take some pictures of the internals.
Unless someone is familar with it, you need to do some leg work to find out what you have and post it here so folks can take a look and give you
some guidance.
Till then I can't be of much help without guessing,

My engraving machine steps per inch is 253360. Resolution is 1/253360=0.000004" but practicaly speaking it's around 0.000040", but then i had difficulty actualy measuring and confirming that, so i will just just say that you can check a .0001" indication with 10 jog steps.
 To bad the spindle with the  sharpest point can only scribe a .004 or so line width as that limits the heigth of the engraving.

As far as the lathe goes, when i was doing threading tests,measurements were done on the scribed lines to .0001". The Z lathe axis steps per unit are
20320, thus resolution is under a tenth, so lets just say 0.0001". That can be confirmed easily over different  increments / total length or whatever.
Now the X axis is 12700, thus it's resolution is like half the Z , but that X axis screw is a high grade ball screw and can match the Z any day of the week.

But practicaly speaking, all of the above means nothing, if at the end of the machining, the shaft is bigger than the hole and won't go in.... ;D
